Character.AI Files For Chapter 11 Bankruptcy Amid Legal And Operational Challenges

Character Technologies Inc., the company behind the generative AI chatbot platform Character.AI, announced that it had voluntarily commenced Chapter 11 bankruptcy proceedings in the US Bankruptcy Court for the District of Delaware.

The company plans to sell all or substantially all of its assets through a court-supervised process. Founded in 2021, Character.AI allows users to interact with AI-generated characters, create personalized conversations and participate in interactive storytelling experiences.

According to Reuters, the company listed estimated assets and liabilities ranging from $50 million to $100 million each in its bankruptcy filing.

Character.AI CEO Colin Adams said the company had undertaken several initiatives to sustain and improve its operations while facing significant legal, regulatory and operational difficulties.

He explained that the board had reviewed available alternatives before determining that the court-supervised sale offered the best opportunity to maximize value for stakeholders.

“As we navigate this process, maintaining a safe and engaging user experience for our Character.ai community remains a top priority,” Adams said.

The company has also filed initial motions seeking court approval to continue paying employee wages and benefits, honor commitments to users and meet certain obligations to vendors and business partners during the proceedings.

What Does Disney's $20 Million Character.AI Bid Include?

Disney Worldwide Services, Inc., an affiliate of The Walt Disney Company, has entered into an agreement to become the proposed stalking-horse bidder in Character.AI's bankruptcy sale process.

Under the agreement, Disney would provide $20 million in exchange for a non-exclusive, perpetual license to certain Character.AI intellectual property and company claims.

The proposal also includes transition services using former Character.AI employees hired by Disney. These services are intended to support the platform's safe operation for a limited period and assist with the sale process.

However, Disney is not acquiring the entire Character.AI platform under the proposed agreement.

A stalking-horse bid establishes an initial offer in a bankruptcy sale, allowing other interested parties to submit higher or otherwise better proposals. Character.AI has requested court approval for the bidding procedures, meaning the Disney transaction is not yet final.

Interestingly, Disney's involvement comes shortly after it appointed former Character.AI CEO Karandeep Anand as its first company-wide Chief Technology Officer.

Announced on September 18, 2026, the appointment took effect on October 2. Disney also said several members of Character.AI's technical team were expected to join the entertainment company.

The hiring had already established a connection between the two companies before the bankruptcy announcement.

Will Character.AI Shut Down After Filing For Bankruptcy?

For now, Character.AI is continuing operations.

In an official update to its community, the company confirmed that its chatbot platform remains accessible and that users can continue using its services during the bankruptcy proceedings.

Paid subscriptions also remain active, with billing arrangements unchanged. Character.AI said it intends to notify subscribers in advance if changes affect paid features.

However, the company's longer-term future remains uncertain.

Character.AI explicitly stated that the platform would be wound down if the sale process failed to produce a buyer willing to continue its operations.

For users concerned about losing their conversations, Character.AI currently provides options to export account data or delete accounts through its website and mobile application.

Its support documentation notes that data export requests may take three to four weeks to process. Users receive an email containing a download link when their data is ready.

Why Is Character.AI Facing Legal Scrutiny?

The bankruptcy filing follows a period of heightened legal scrutiny surrounding Character.AI's chatbot safety practices, particularly the use of AI companions by minors.

In January 2026, Character.AI and Google agreed to settle lawsuits involving allegations that chatbot interactions had contributed to harm suffered by teenagers, including a wrongful-death case.

More recently, Kentucky's attorney general detailed allegations that Character.AI chatbots had encouraged harmful behavior, including self-injury, in an unredacted court filing reported by Reuters on October 8.

These allegations remain distinct from any final court finding of liability. Character.AI has previously emphasized its commitment to user safety.

While the company acknowledged broader legal and regulatory challenges in announcing the bankruptcy, it has not publicly attributed its financial position to any single lawsuit or incident.

What Happens Next For Character.AI And Disney?

Character.AI expects its court-supervised sale process to conclude by late November or early December 2026, although the proposed timeline remains subject to court approvals and the bidding process.

Whether the chatbot platform survives will depend on the outcome of that sale and whether a buyer agrees to continue its operations.

Disney's $20 million proposal establishes a starting point for part of the asset sale, but it does not guarantee the future of Character.AI's consumer platform.
